I have a 2007 LT 4X4 with the stock 265/70-17 tires. I really don't like all of the extra space in the wheel well around my tires. What is the least expensive way to get rid of the extra space?

Lower it and put bigger tires on.

Will you be using the 4X4 feature for anything other than bad weather driving? If your planning on any off road then allow for wheel and shock travel. If you aren't then follow the advice already given.
